Summary of the Report "The Role of the Board in Risk Management: Perspectives for Indian Financial Institutions"
-
Introduction: The global financial crisis exposed deficiencies in board oversight of risk management in Western institutions, leading to a lack of risk expertise and incomplete information, which resulted in poor governance. While India's crisis impact was less severe, there is still a need for boards to enhance their risk focus. Established Board Risk Committees in most institutions, but proper functioning is crucial.
-
Boards' Core Responsibilities in Risk Management: Boards must oversee risk-taking ultimately. Key roles include:
- Setting the organization's risk appetite, incorporating stakeholder objectives and linking it to decision-making processes.
- Overseeing the governance of risk-taking, ensuring robust controls and a strong risk culture.
- Ensuring risk is appropriately included in compensation policies to avoid incentivizing poor risk-return trade-offs.
- Overseeing and signing off on risk-related disclosures for accuracy and transparency.
-
Imperatives for Boards of Indian Financial Institutions: To adapt to increasing complexity and regulatory expectations, boards should undertake the following actions:
- Create a Board Risk Committee with sufficient risk expertise, separate from audit or credit committees.
- Define the institution's risk appetite through clear articulation, limits, and triggers.
- Integrate risk appetite into strategic decisions, such as mergers and acquisitions, budgeting, target setting, performance management, and compensation.
- Demand reports that provide clear, timely, comprehensive, but concise risk information, tailored to non-experts and aligned with risk appetite.
- Establish an independent and empowered second line of defense in risk management, with C-level executives reporting directly and having access to the Board Risk Committee.
